A ratio on its own is just a number. Here's how to work out what it's actually telling you โ and how NZ SME benchmarks make that judgment call easier.
Financial ratios have a reputation for being dry, but they're really just a shortcut: instead of staring at a full set of financial statements trying to spot problems, a well-chosen ratio compresses two related numbers into one figure you can track over time or compare to peers. The catch is that no ratio means anything in isolation โ a "good" current ratio for a construction company can be a warning sign for a retailer. Here's how to read the main categories properly.
These answer "how efficiently does this business turn revenue and assets into profit?" Gross profit margin shows how much of each sales dollar survives after direct costs (cost of goods sold); net profit margin shows what's left after everything else, including tax and interest. Return on assets (ROA) and return on equity (ROE) go a step further, measuring profit against what was invested to generate it โ a business can have a healthy margin but a poor ROE if it's sitting on assets that aren't being put to work.
Liquidity ratios ask a narrower, more urgent question: can this business pay its bills in the next 12 months? The current ratio (current assets รท current liabilities) is the standard headline figure โ a ratio comfortably above 1 suggests short-term obligations are covered. The quick ratio strips inventory out of current assets, since stock isn't always quickly convertible to cash, giving a more conservative read on immediate solvency.
Where liquidity is about the next 12 months, solvency is about the long game: can this business meet its long-term debt obligations? Debt-to-equity compares how much of the business is funded by borrowing versus owner investment โ a high ratio isn't automatically bad (some industries run leveraged by design) but it does mean less buffer if revenue drops. Interest coverage shows how many times over a business could pay its interest bill from operating earnings; a ratio near 1 means almost no room for a bad quarter.
Efficiency ratios measure how hard a business's assets are working. Inventory turnover shows how many times stock is sold and replaced in a period โ too low and cash is tied up in unsold stock; unusually high can mean stock-outs are costing sales. Accounts receivable days shows how long, on average, customers take to pay โ a rising trend here is often the earliest warning sign of a cash flow problem, well before it shows up anywhere else.
Return on equity is one of the most-watched numbers, but it can mask very different underlying stories. DuPont analysis breaks ROE into its components โ profit margin, asset turnover, and financial leverage (the 3-factor version), or further into tax burden, interest burden, EBIT margin, asset turnover and leverage (the 5-factor version). Two businesses can post an identical ROE while one earns it through genuinely strong margins and the other through heavy leverage โ a distinction that matters enormously to how much risk sits behind that number.
The most common mistake is judging a ratio against a rule of thumb pulled from a textbook rather than your actual industry. A current ratio of 1.2 might be perfectly normal for a supermarket (which turns inventory fast and collects cash daily) and genuinely concerning for a heavy manufacturer with long production cycles. Comparing against real NZ industry data โ by turnover band, not just broad sector โ gives a far more honest read.
A single ratio calculated once is a photograph; the same ratio tracked over several quarters or years is a story. A gross margin that's technically "healthy" but has been quietly declining for six quarters is a more useful signal than the same margin appearing for the first time this quarter โ ratios are diagnostic tools, and diagnosis improves enormously with a trend line.
